Can you explain the concept of interest rates on loans?

The cost of borrowing money is represented by interest rates on loans. To cover the risk and opportunity cost of lending money, lenders charge interest. Usually represented as a percentage of the loan amount, interest rates can be either fixed (stay the same for the duration of the loan) or variable (revised periodically depending on a benchmark rate). Over the course of the loan, borrowers repay both the principal (the original loan) plus the interest that has accrued, thereby paying back more than the original loan. The size of the interest rate has a substantial impact on how much the loan will cost overall; lower rates lead to smaller overall repayments, while larger rates raise the cost of borrowing.

Interest Rates are actually the money you pay on top of the money you borrow, if I give you five thousand on a twenty percent interest rate, that’s basically my profit for borrowing you money, I think it makes sense because when I borrow you money to the time you’ll pay back, there will be inflation which will render worth less the amount I borrowed you.

Interest is a way of preserving the value of borrowed money.

Yeah! Interest rates on loans represent the cost of borrowing money. When you take out a loan, you agree to pay back the amount you borrowed plus interest over a specified period. The interest rate is usually expressed as a percentage of the principal loan amount and can vary depending on factors like the type of loan, your credit score, and prevailing market conditions. Generally, lower interest rates mean lower overall borrowing costs, while higher interest rates mean higher costs.

Interest rates can change depending on things like creditworthiness, the state of the market, the length of the loan, and economic data. For borrowers to compute their final repayment amount and assess the affordability of a loan, it is essential to understand the interest rate.

Based on the knowledge I gained in college and my experience in taking out loans from banks, mortgage debt, car loans, etc. So the concept of interest determined by banks, non-bank financial institutions or lenders is as follows:
    1. Fixed interest rate (Flat)
This interest rate does not change until maturity or a predetermined time (3 years – 15 years), debt installments plus interest are always fixed every month which must be paid by the loan taker. Examples are mortgage debt, car or motorbike debt.

    2. Floating interest rates
Floating interest is an interest rate that is determined based on market interest rates, so the nature of this interest rate will always change. Example of mortgage debt for luxury housing. In practice, a combination of fixed and floating interest is often applied, such as for a 5 year tenor (2 years of fixed interest and 3 years of floating interest).

    3. Effective interest rate
The interest rate will decrease as the loan principal decreases, so the interest is calculated on the last loan balance every month after deducting the installments.

    4. Annuity interest rates
The principal installments that must be paid by the borrower at the beginning of the period will be larger until the end of the period, conversely the interest rate will be smaller until the end of the period, but the total installments plus interest that must be paid will always be the same for each month until the end of the term.
